Wall Street Faces Its Biggest Test: Can Earnings Justify the Market Rally?

Summary

US Q3 2026 earnings season kicks off 13 October, led by Wall Street banks. With the S&P 500 EPS growth expectations of ~31%, the bar is high. AI spending dominates the narrative, financials are set for a record year, energy has surged on elevated oil prices, while consumer spending shows a widening income-gap divide. Macro headwinds and Fed policy uncertainty, mean simply beating estimates may not be enough. Forward guidance will be the real market mover.

Do earnings per share justify the S&P 500 rally?

The third-quarter 2026 earnings season in the United States will kick off on October 13, with major Wall Street banks leading the reporting cycle amid strong earnings growth, stretched valuations, and mounting macroeconomic risks. With the S&P 500 up approximately 13.8% year to date, the upcoming results will provide a critical test of whether corporate fundamentals can justify the market's gains and, more importantly, whether earnings growth can broaden beyond the technology giants.

Expectations are elevated. Consensus forecasts point to year-over-year earnings per share (EPS) growth of approximately 31%, following increases of 27.1% and 51% in the first and second quarters, respectively.

Moreover, full-year 2026 earnings estimates have been revised upward by roughly 7% since the previous reporting season.

However, significant sector-level divergences remain. Utilities lead earnings growth expectations at 62%, followed by Materials and Consumer Discretionary, while Technology and Industrials are both expected to deliver growth of approximately 20%. By contrast, Real Estate and Communication Services are projected to record earnings contractions.

Meanwhile, corporate profit margins remain at record highs, providing an additional source of support, particularly as margin improvements begin to extend beyond the technology sector.

Artificial intelligence and sector divergence define the season

Artificial intelligence will remain the dominant focus for investors. The central question is whether extraordinary investments in technology infrastructure are generating sufficient returns to justify current valuations. Amazon expects capital expenditures of approximately $220 billion in 2026, while Meta anticipates spending between $125 billion and $145 billion. This investment cycle continues to support the outlook for suppliers such as Nvidia, whose revenue and earnings could grow by approximately 90% year over year. Microsoft and Alphabet also face favorable expectations, although substantial capital spending raises questions about the trajectory of their profit margins. Consequently, management guidance on investment, monetization, and profitability will be just as important as the reported earnings figures themselves.

The financial sector will open the reporting season against a backdrop of robust capital markets activity, mergers and acquisitions, and investment banking revenues. Aggregate Wall Street profits could exceed $90 billion in 2026, setting a new record. Nevertheless, investors will pay particular attention to the outlook for net interest income, credit quality, and profitability amid persistently elevated interest rates.

Energy presents a different dynamic. After posting stock market gains of approximately 45.5% year to date, the sector continues to benefit from elevated oil prices and disciplined operations. However, much of its margin expansion reflects cyclical and geopolitical factors, meaning its sustainability will depend heavily on developments in the Middle East conflict.

In the consumer sector, the main concern is the widening divergence between households across income groups. While higher-income consumers continue to demonstrate relatively resilient demand, lower-income households face tighter budget constraints that are weighing on discretionary spending. Although sector earnings are expected to grow by 35%, this expansion is concentrated among selected companies and does not necessarily signal a broad-based recovery. Tesla illustrates these challenges, with both revenue and earnings expected to contract.

Inflation, oil, and the Federal Reserve pressure valuations

The broader macroeconomic backdrop remains the principal challenge across sectors. US inflation is still elevated, with the PCE price index running at 3.7% year over year, even as economic activity continues to show resilience. This environment limits the Federal Reserve's policy flexibility and keeps US Treasury yields elevated, placing particular pressure on the valuations of growth-oriented companies.

Adding to these challenges, the conflict with Iran has pushed oil prices above $100 per barrel, benefiting energy companies while simultaneously increasing corporate costs and inflation risks. Trade tariffs, uncertainty surrounding the eventual returns on artificial intelligence investments, and political risks associated with November's midterm elections introduce further vulnerabilities.

Little room for disappointment: corporate guidance will set the direction

Ultimately, while the earnings outlook remains constructive, expectations embedded in current equity valuations leave little room for disappointment. Simply beating quarterly estimates may no longer be enough. Companies will need to demonstrate their ability to sustain margins, translate investment into profitability, and preserve earnings growth in an increasingly demanding economic environment. Management guidance and forward-looking commentary will therefore play a decisive role in shaping the direction of US equity markets over the coming weeks.
